I don't think it is EXACTLY like it appears in MKWii, but I'd say that it is a part of Toad Town, and that Toad Town is actually quite large(all fitting in the large wall we see at the beginning of SMG2).

It wasn't really Toad Town at the start of SMG2. It was the same place as in SMG1, but 2D'ed. Well, it was part of Toad Town, but it wasn't the full town.

Well, in Paper Mario, you see that you have to walk through a large gate before you actually reach Peach's Castle. (Or... what's left of it.)
Maybe it's all included in there?

I think Toad Town gets re-dos after every Bowser attack. They re-do the place so much they don't feel strange at all making a shopping mall during one of the biggest crisises the town had ever seen.

If the dialog in Paper Mario 1 and Mario & Luigi 3 is any indication, the Toads are a materialistic society. Shopping malls and exclusive deals are probably a big thing for them.

Materialistic or not, the Toads owe their freedom to Mario and know it. For all I know, there was an agreement by Toad innkeepers in the central MK to house Mario free - or Peach's treasury foots the bill.

Yeah, I'd imagine that the Toads help Mario out, but I never understood why Mario has to play a minigame to get the items. I mean, can't the Toad just GIVE him the stupid Propeller Mushroom?

Mario's a masochist. He loves tedious games to get an item he could just bash a block for.
...Seriously, I never thought of mini-games as canon. Atleast not in the middle of an adventure. Unless necessary to the plot though.

I'm thinking that Bowser made those minigames as a locking mechanism so Mario has to play it in order for the powerups to come out.

Then why not put a wall of spikes on the other side to crush him? And that would mean the Toads are HELPING Bowser. I say the Minigames are just non canon.
