Well, in my opinion, the happenings in the STORY of Wario Ware are true - if, I guess, a little bit exaggerated - since we know it's these people inserting themselves into the story. So every person exists and does roughly the same thing as in the games, but Dribble and Spitz's taxi probably can't fly, or other "funny/cool" elements.
The microgames themselves seem to be completely made up, though, since they feature tons of humans in different styles who seem like they're from the real world - not to mention using actual PHOTOS of humans from the real world.

The microgames are microgames. They're made by Wario and co, and are weird because they used their imagination, and don't reflect reality in all cases. Maybe photo graphics are their equivalent of cartoon graphics, and to them are seen as comedic and somewhat unrealistic? Maybe for them, a TV show of 'Earth' is their equivalent to a Mario game?
As for your other points... we don't have an 'in canon' map of the whole Mushroom World. We've got fan maps, but Nintendo haven't made an official one.
But with that said, where is Diamond City in comparison to Mushroom Kingdom? Or the Wario areas? It has to be near the Wario areas, because they're mentioned in WarioWare and arguably vice versa.

Kitchen Island seems to be inhabited mostly by pirates, and also to be quite small. Diamond City is a metropolis, or at any rate the biggest city in any Mario game. Do you have any actual hints at it being on Kitchen Island? It's near the sea, so it might be on an island...

Well, Kitchen Island only looks small on the map, the levels are huge (seriously, Syrup Castle is absolutely massive), and so Diamond City could probably fit nicely in the area of Parsely Woods. I mean, it's not a huge metropolis or anything, more like a town than a city. It is a huge city because it appears in many games, yet always has new stuff in it, the background has lots of tall buildings, there is a stadium, a toy megastore, own radio and TV stations, own music charts, a taxi service! I mean, no other city in the Mario universe even requires cars to get around, but taxis? That would mean there are lots of people who need to get around distances they can't normally walk. And also, there are cars.

You can see all the continents in SMG2. I "made" this map by observating. And I don't see why Dribble and Spitz's taxi couldn't fly. This IS the Mario / Wario series after all. Where someone once made a vacuum-cleaner to trap ghosts, spit fire, water and ice blocks. Also, Diamond City is definitevely on an island, but it takes the whole island (see WarioWare Twisted... I think). The exact location of that island is unknow and can't be know for now.

The taxi flying is fine, it's in the character's stories in Touched, right? So it's perfectly fine by Mario canon and physics, and happened.

A while back I came up with this inane theory that Diamond City was located in Jewelery Land (from Yoshi's Safari) if only because of it's name and the fact that we've never seen much of Jewelery Land outside of that one game.
Naturally this doesn't hold much water but I was just hypothesizing.

There's a train and buildings in Parsley Woods. There's probably a town nearby. This could very well be Diamond City.

Now that I think about it, there is a big forest near Diamond City, the one Kat and Ana do their... foresty adventures in. Still, it's just a forest and it's very far from actual evidence.

I think it being in the Jewelry Kingdom is possible, I mean, Mushroom City is in the Mushroom Kingdom, so why can't Daimond City be in the Jewelry Kingdom?

I like that idea personally. It expands on an area we've seen only once in a past Mario game, and the naming means the place would fit right in within the Jewelry Kingdom.

Yeah, but who says Kitchen Island isn't Jewelry Kingdom territory that was temporarily taken over by Pirates. But, if the Pirates do OWN said island, then maybe that's where Jolly Roger Bay is... Maybe, right?
